Abstract We extend the Hansen and Prescott approximation method for the numerical solution of dynamic business cycle models to models of two agents who play a dynamic Stackelberg game. Such models have application to the analysis of issues of optimal policy with the government as the leader and a representative private agent as the follower. We show in detail how to derive time-consistent policy rules. We discuss the details of the numerical algorithm and its convergence, and we consider an application of the algorithm to a model of optimal fiscal policy. 1. Introduction The m o d e m equilibrium approach to macroeconomic analysis involves solving models that are often extensions of the basic neoclassical growth model. These models are typically too complicated to be solved analytically, and many m o r e different numerical simulation techniques have been developed to solve them. ~

One popular technique is described in detail in Hansen and Prescott (1995). It involves using dynamic programming with quadratic approximations of the value function and the one-period return function in the neighborhood of the deterministic steady state, and solving iteratively for the coefficients of the quadratic form of the value function. Hansen and Prescott consider the application of their algorithm to social planning problems (when the competitive equilibrium is Pareto optimal), to homogeneous-agent economies with distortions, and to heterogeneous-agent economies. In this paper we consider extending this technique to the case of dynamic Stackelberg games. The obvious application is to the modeling of optimal government intervention when the government internalizes the reaction functions of atomistic private agents. Dynamic programming techniques are used to calculate the equilibrium strategy of the Stackelberg leader. 2 Our setup is a generalization of the problem considered by Kydland (1975) and Kydland and Prescott (1977). We extend this previous literature by providing a more detailed discussion of the numerical algorithm and a discussion of convergence (conditional on the existence and uniqueness of the solution to the steady state). Our solution concept supposes that private agents know that the government is using dynamic programming techniques to derive its optimal policy, and that they expect the government to continue to do so. This corresponds to the no-precommitment or consistent solution in Kydland (1975) and Blanchard and Fischer (1989, p. 594). Other equilibria are possible. For example, in cases where the government is assumed to be able to precommit to its optimal policy, the so-called Ramsey (1927) plan can be calculated using Lagrangian or discrete-time Hamiltonian techniques (for examples applied to optimal taxation and monetary policy, see Chari et al., 1991, 1995). Despite the pioneering work of Kydland and Prescott (1977), most work on optimal policy in models with optimizing agents has focused on the precommitment case. In cases where there are no compelling arguments for supposing precommitment or for ruling it out, it may be useful to compare the attainable levels of welfare with and without precommitment. One of the contributions of our paper is to show that it is relatively straightforward to calculate the solution to an approximation of the problem without precommitment. The technique is designed for economies where the equilibrium is not Pareto optimal, so that the equilibrium cannot in general be computed as the solution to an appropriate social planning problem. We consider the case where there is one representative private agent who takes the values of economy-wide aggregates as given. We show how to compute the competitive equilibrium explicitly by enforcing consistency between the feedback rules of the private agent and their aggregate counterparts.

The paper is organized as follows. In Section 2 we describe the dynamic maximization problems of the representative private agent and of the government, and briefly summarize the numerical algorithm used to compute the solution to the game. In Section 3 we deal with how to solve numerically for the economy's steady state, which is the point around which the quadratic approximation of the oneperiod return function is calculated. In Section 4 we consider the details of the numerical algorithm. In Section 5 we briefly consider an application of the technique to deriving the optimal level of government spending in a competitive neoclassical growth model with a government sector. Conclusions are presented in Section 6. An appendix discusses the question of the convergence of the numerical algorithm.

2. Maximization problems and equilibrium conditions We consider a problem similar to the one discussed in the appendix of Kydland and Prescott (1977). Kydland and Prescott specify a linear-quadratic problem, while we consider a quadratic approximation of a more general return function in the neighborhood of the deterministic steady state. There is a representative private agent who is assumed to take the actions of the government as given. The private agent solves a dynamic programming problem of the following form:

We have used an upper-case letter for the government's value function in order to distinguish it from the private agent's value function. Since we assume that the government is benevolent and tries to maximize the utility of the representative private agent, the functional form of the one-period return function is identical to that of the private agent's problem, but it depends only on aggregate quantities since the government internalizes the aggregate consistency constraint. These problems are of the form as the one analyzed in the fourth section of Hansen and Prescott (1995), and can be solved numerically using the techniques described in their section five. Since the return function is approximated by a quadratic function, the reaction functions of both the private sector and the government are linear. The form of the g([]) function in Eq. (le) depends on the solution to the government's dynamic programming problem, which in turn depends on the solution to the private agent's problem. We use the following iterative pseudo-algorithm to find a consistent solution to the problems of both the private agent and the government: Posit the initial linear reaction function 4 g = FIJz + F~S. For this reason, the algorithm is fairly computer-intensive. It is consistent with the proof of convergence outlined in the appendix, which supposes that each time the government's value function is updated the private sector's feedback rule is optimal. In practice, the following pseudo-algorithm, which typically involves fewer total iterations, can be used to compute consistent solutions to the private agent's and government's problems: Posit the initial linear reaction function g = FIJz + F°S. We do not have a general proof of the existence and uniqueness of the deterministic steady state. For a particular application, this involves demonstrating the existence and uniqueness of the solution to a system of ~a + r/, + ~/g static, non-linear equations. For simple models, including the application discussed in Section 5 below, this is not too difficult.

4. Numerical algorithm In this section we describe in some detail the iterative method for updating the coefficients of the quadratic form of the value function. The quadratic approximation of the one-period return function is formed in exactly the same manner as in section 3.1 of Hansen and Prescott (1995). 5. Application: Optimal government spending The following example illustrates how the suitably extended Hansen and Prescott (1995) methodology can be employed in the context of a real business cycle model with an optimizing government. As in Ambler and Paquet (1996), we consider the effects of the introduction of a government sector with three types of spending. A portion of its current spending, G~,, and public investment, I v , respond optimally to the exogenous shocks that set the business cycle in motion. Another portion of its current spending, G2t , is modeled as exogenous because some component of public expenditures may remain beyond the immediate control of the government (such as military spending, for instance). The government finances its spending through a combination of lump-sum taxes, T,, and a constant proportional tax rate on total income, r. The model was calibrated subjected to a series of stochastic simulations to compute its predicted comovements. Table 1 reports the results, averaged across 500 independent replications of 148 observations each, with the standard deviations across replications reported in parentheses. The table also shows the corresponding moments in the data. The model's predictions concerning comovements other than with the components of government spending are close to those of standard RBC models without a government sector. The model also captures the qualitative features of the relative volatilities. 6. Conclusions H a n s e n a n d Prescott (1995) m o t i v a t e d their c o m p u t a t i o n a l algorithm as e c o n o m i z i n g o n the time s p e n t l e a r n i n g new techniques a n d a d a p t i n g t h e m to

specific applications, even though alternative methods might work as well and might minimize computer costs by a few minutes. They showed how their computational methods applied to Pareto-optimal social planning problems, to problems with distortions, and to models with heterogeneous agents. This paper has extended the technique to dynamic Stackelberg games with endogenously determined government choice variables. We have shown that their computational method with some suitable modifications is flexible enough to be applicable to such instances. Even though there are other considerations that could be taken into account in modeling fiscal policy, the exercise that we have reported provides an interesting example of the usefulness and the adaptability of Hansen-Prescott methodology.

Appendix We show that the operators implied by the maximization problems of the representative private agent and that of the government are contraction mappings. This can be done by verifying that Blackwell's sufficient conditions of monotonicity and discounting are verified for the relevant operators (see Sargent, 1987, p. 344; or Stokey et al., 1989, p. 54). Some fairly weak restrictions about the stochastic disturbances and the set-up of the problem make dynamic programming methods appropriate.
